The basic number is simple. Managing it well requires understanding which balances are moving, how quickly they turn into cash, and whether growth is consuming more working capital than expected.

What is working capital?

Net working capital measures the amount by which current assets exceed current liabilities. Current assets are expected to be converted into cash, sold, or consumed in the normal operating cycle. Current liabilities are obligations due within the same short-term horizon.

The metric is a snapshot at a reporting date. It does not show when cash will arrive or when each bill must be paid. Two businesses can report the same working capital while facing very different payment schedules.

Working capital also differs from cash. Inventory and accounts receivable are current assets, yet they cannot pay a supplier until stock is sold and customer balances are collected.

Working capital shows the short-term balance of resources and obligations. Cash flow shows the timing of actual receipts and payments. Managers need both views.

What is included in working capital?

The exact accounts come from the balance sheet and the company’s accounting policy. A practical management view usually groups them as follows.

Working capital formula

Net working capital = Current assets − Current liabilities.

The current ratio uses the same inputs but expresses them as a relationship:

Current ratio = Current assets / Current liabilities.

Working capital is an absolute amount, while the current ratio is a relative measure. Using both helps compare periods when the scale of the business changes.

Gross, net, and operating working capital

Gross working capital generally refers to current assets. Net working capital subtracts current liabilities. Operating working capital narrows the view to balances created by core operations, often focusing on inventory and trade receivables less trade payables.

These definitions answer different questions. State the definition beside every report so that a change in classification does not look like a change in performance.

How to calculate working capital

Assume a project business reports the following current balances in neutral units:

  • Cash and short-term equivalents: 700.

  • Trade receivables: 1,800.

  • Inventory and materials: 1,200.

  • Prepaid expenses: 300.

  • Trade payables: 1,500.

  • Other current liabilities: 900.

Current assets = 700 + 1,800 + 1,200 + 300 = 4,000 units.

Current liabilities = 1,500 + 900 = 2,400 units.

Net working capital = 4,000 − 2,400 = 1,600 units.

Current ratio = 4,000 / 2,400 = 1.67.

The calculation is only the first step. Receivables of 1,800 units may be due next week or already overdue. Inventory may be ready for immediate use or blocked on a delayed project. Review the underlying schedule before making a liquidity decision.

How to interpret the result

Positive working capital means current assets exceed current liabilities at the reporting date. It can provide a short-term cushion, but a large positive balance can also signal slow receivables or excess inventory.

Negative working capital means current liabilities exceed current assets. It can indicate liquidity pressure. In some business models, customers pay early and suppliers are paid later, so a negative balance can be part of a stable operating model. The payment cycle and predictability of cash receipts determine the practical meaning.

A falling balance deserves a bridge analysis. Separate the change into inventory, receivables, payables, cash, advances, and other current accounts. This reveals whether funds were consumed by growth, slow collection, early purchasing, debt repayment, or another event.

No single working-capital target fits every business. Compare the metric with payment terms, operating-cycle length, seasonality, project stages, and its own history.

Working capital and the cash conversion cycle

The cash conversion cycle measures how long operating cash remains committed before it returns from customers.

Cash conversion cycle = Inventory days + Receivables days − Payables days.

Inventory days estimate how long stock remains before sale or use. Receivables days estimate the collection period. Payables days estimate how long the company takes to pay suppliers.

Working capital and the cycle complement each other. The balance-sheet amount shows how much is committed at one date. The cycle shows how quickly the main operating balances move.

How to manage working capital

Strong working-capital management improves the timing and reliability of operations without starving projects of resources.

  • Invoice completed stages promptly and assign ownership for overdue receivables.

  • Align purchasing with confirmed schedules and realistic material consumption.

  • Review slow-moving inventory and blocked work in progress separately.

  • Negotiate customer and supplier terms as one connected cash cycle.

  • Keep a rolling payment forecast alongside the balance-sheet calculation.

  • Track working capital by project, customer, supplier, or inventory group when the company total hides concentration.

Common mistakes

Treating every current asset as immediately liquid

Old receivables and slow inventory may take time to convert into cash. Review age, collectability, and operational use.

Ignoring timing

A positive month-end balance can coexist with a payment gap next week. Add a cash forecast and due-date schedule.

Changing the definition

Including short-term debt in one report and excluding it in the next destroys comparability. Keep the formula and account mapping documented.

Watching only the total

The total can remain unchanged while receivables rise and cash falls. Analyze each component and the reasons for movement.

Assuming more is always better

Excess inventory and slow collection increase working capital while weakening efficiency. The goal is enough working capital for reliable operations with disciplined turnover.
