The financial leverage ratio becomes relevant when a business has liabilities alongside owners’ equity. Some are interest-bearing debt; others arise from settlements with suppliers and customers. Scheduled payments, interest, bank restrictions, and dependence on payment timing then follow. You therefore need to understand how much total liability corresponds to owners’ equity and what share consists of loans and borrowings.

This ratio helps you assess resilience: how quickly the company would lose room to manoeuvre if revenue fell, projects ran longer, a customer delayed payment, or materials became more expensive.

What is the financial leverage ratio?

The financial leverage ratio compares a company’s liabilities with its equity. In this article, the basic D/E ratio means total liabilities divided by equity. Interest-bearing loans and borrowings are useful to calculate separately as a narrower measure of debt burden.

Ratio of company liabilities to equity

This metric helps balance growth and risk. Borrowed money can accelerate growth: a company can buy materials in advance, take on more projects, and bridge seasonal fluctuations. At the same time, its fixed burden grows through interest, mandatory payments, covenant requirements, and deadline pressure.

Financial leverage should not be confused with operating leverage. Operating leverage describes how profit responds to changes in revenue because of the fixed-cost structure. Financial leverage describes how returns to owners respond to the share of debt in capital. Formulas: which leverage ratio should you calculate, and why are there several?

In practice, the word “leverage” often refers to different ratios. This is reasonable as long as the meaning needed for management is agreed in advance.

Under the accounting equation assets equal liabilities plus equity. With positive equity, the multiplier therefore equals 1 + broad D/E. This equality no longer holds if only loans and borrowings are counted. Division and the usual interpretation of D/E are not appropriate when equity is zero or negative.

Broad D/E shows the total burden of liabilities. To assess interest and payment schedules, calculate loans and borrowings separately and compare them with cash flow.

Another nearby term is the “financial leverage effect.” This is not a capital-structure ratio but a calculation of how debt affects return on equity (ROE). In a simplified model, debt can raise ROE when the return on investment exceeds the cost of borrowing. The actual effect also depends on interest, taxes, risk, and changes in profit; D/E alone does not prove it.

Where do the figures come from?

The formula fits on one line. The difficulty lies in the data: what counts as debt and which equity figure to use.

The main source for leverage is the balance sheet. In management accounting, it is assembled from business events: payments, advances, purchases, accruals, and settlements. If the balance sheet is not reconciled regularly, the ratio is obtained “once a year” and cannot support management decisions.

Next, define the rules:

  • What belongs in the ratio? In broad D/E, include all recognised liabilities, including loans, accounts payable, and customer advances. Calculate loans and borrowings separately when analysing the interest burden; do not mix the two ratios.
  • How should customer advances be treated? Until the obligation is fulfilled, they enter broad D/E as liabilities to customers, but they are not normally interest-bearing loans. Show them as a separate line.
  • Which equity should be used? Share capital, additional paid-in capital, retained earnings, and owner contributions. Profit distributions reduce equity and, all else equal, increase D/E; when equity is zero or negative, ordinary ratio comparisons lose their meaning.

How can you interpret the ratio without drawing false conclusions?

The ratio itself is neither “good” nor “bad” without context. Its trend, the cost of debt, and the business’s ability to service liabilities all matter.

For internal control, you can set indicative ranges for broad D/E. These are example thresholds, not universal standards: compare periods calculated consistently, comparable companies, and the ability to meet obligations:

  • D/E below 1: liabilities are lower than positive equity; also check payment dates and liquidity.
  • D/E from 1 to 2: liabilities amount to between one and two times equity; compare the trend and the share of interest-bearing liabilities.
  • D/E above 2: liabilities are more than twice equity; check payment schedules, cash flow, and the risk of taking on new liabilities.

A common-sense check: when D/E rises, the indicators for which the debt was taken should improve. These are usually turnover and profitability. It helps to calculate profitability separately using a clear formula. The 101 blog explains how to calculate business profitability.

Working capital is another important companion to leverage. In construction, cash shortages arise not because there is no profit, but because payments and expenses occur at different times. How can leverage be used to manage a project-based business?

In a project-based business, liabilities can arise without a bank loan: from deferred supplier payments, tool leases, customer advances, or credit-card use. An advance paid to a crew is not the company’s debt to that crew; account for it separately according to the substance of the transaction.

  1. Define broad D/E consistently: all liabilities, including loans, leases, supplier payables, and customer advances; show interest-bearing debt separately.
  2. Prepare a balance sheet monthly and calculate D/E at month-end; show the three-month trend alongside it.
  3. Compare liabilities with profit and cash flow: growth in liabilities without a proportionate cash inflow requires investigation.
  4. Set an internal threshold: before assuming new liabilities, recalculate the cash-flow forecast for a chosen horizon, such as 8–12 weeks.
  5. Review internal thresholds quarterly to reflect seasonality, average transaction value, and borrowing costs.

Common mistakes in calculating and interpreting leverage

The mathematics is rarely the problem. Errors occur when the ratio is calculated from the wrong figures and conclusions are disconnected from business reality.

  • Mixing broad D/E with the interest-bearing debt ratio. A loan and supplier credit behave differently; show a breakdown of liabilities next to the overall figure.
  • Ignoring customer advances. Until work is completed, they are liabilities to customers rather than interest-bearing debt; show them separately within broad D/E.
  • Calculating leverage without considering the cost of debt. The same D/E can carry different interest costs. The rate changes what the ratio means.
  • Assessing leverage only once. A single measurement has limited context; a 6–12 month trend helps reveal changes in the financing structure.
  • Using stale balance-sheet data. Decisions require a current, reconciled view of assets, liabilities, and equity, especially in seasonal work.

When leverage is tracked alongside profitability and cash flow, it becomes a practical management tool. Decisions about loans, instalments, and leases then cease to be based on intuition and become manageable calculations.
